However, he said the Australian Embassy will not move from Tel Aviv until a peace agreement is reached.
Jerusalem's status is one of the most controversial issues between the Israelites and the Palestinians.
President Donald Trump, last year, changed the position of American foreign policy after many decades, recognizing the ancient city as Israel's capital.
The US Embassy moved from Tel Aviv to Jerusalem in May.
Morrison's announcement comes after a period of consultation with politicians in Australia and allies abroad.
“Australia already recognises Western Jerusalem, as the headquarters of the Knesset and many of the institutions of governance, such as the capital of Israel,” he said, talking on Saturday about Sydney. “We hope to move our embassy to Western Jerusalem when possible, following the establishment of final status”.
Morrison added that he would create a defence and trade office in western Jerusalem.
